The Role of Technical Analysis in Modern Markets
Technical analysis studies historical price action, volume profiles, and volatility indicators to evaluate supply and demand dynamics. When combined into structured multi-indicator frameworks, technical analysis helps traders identify high-probability trend continuation and reversal setups.
1. Relative Strength Index (RSI)
Developed by J. Welles Wilder, the Relative Strength Index (RSI) is a bounded momentum oscillator operating on a scale of 0 to 100. It measures the speed and velocity of price changes over a specified lookback period (standard default: 14 periods).
RSI = 100 - (100 / (1 + RS))
where RS = Average Gain over N periods / Average Loss over N periods
Readings above 70 traditional suggest overbought conditions, while readings below 30 indicate oversold territory. Advanced analysts also monitor RSI Bullish and Bearish Divergences relative to price charts.
2. Moving Average Convergence Divergence (MACD)
The MACD measures trend direction and momentum by calculating the difference between a fast Exponential Moving Average (EMA 12) and a slow EMA (EMA 26). A 9-day EMA of the MACD line acts as the trigger/signal line.
- Bullish Crossover: MACD line crosses above the Signal line, indicating accelerating upward momentum.
- Bearish Crossover: MACD line crosses below the Signal line, signaling potential downside momentum.
3. Bollinger Bands & Volatility Squeeze
Bollinger Bands consist of three lines: a 20-period Simple Moving Average (Middle Band) flanked by upper and lower bands calculated two standard deviations (\(2\sigma\)) above and below the SMA. When volatility contracts, the bands squeeze tight, often signaling an impending explosive breakout.
Combining Indicators for Confluence
Relying on a single technical indicator can lead to false signals during choppy, sideways markets. Professional analysts look for multi-indicator confluence—such as an RSI divergence coinciding with a Bollinger Band lower band touch and high volume—to improve signal reliability.
